How does that work? If muted poster's post is the last in the thread, it shows thread as not having new messages? And hides the muted poster's posts?

No I think it still tells you that there are new posts, but it just shows the muted poster as a line item like so:

<shit poster's username>, whom you muted, made this post. Display this post

"Display this post" is a link which lets you see the post if you want to.

You can try it temporarily on any random frequent poster to see how it works for you. It doesn't (of course) notify the muted user and it's very easy to unmute someone from the control panel -> manage muted users.
